Nope. That’s exactly how it doesn’t work. I always lock my phone when hotspotting and it never disconnects.
As your phone is a computer, and sometimes computers fuck up........congrats, it's working as expected. If the problem persists after a reboot, then there may be something more going on and may need further troubleshooting.
Screens usually detach like that when the battery has substantially swelled. I can happen for other reasons, but this is the most common. Assuming the battery is swollen, a) be very careful with it and you should properly dispose of it as soon as possible, b) consider buying a new watch.
I have never used the AOD on either my watch or phone. It's a useless feature for me. YMMV.
I usually buy a new case every year, and it's not an expensive one. $20-$30 ish for something off Amazon. I never change it unless a) I upgrade the phone, or b) keep the phone for a second year and then buy something new to replace the current yellowed/worn case.

I've always has the AOD off on both my watch and iPhone. I personally don't find the feature useful at all, but YMMV.
